Every Bitcoin transaction under the Pooled UTXO Model follows a precise structure: it consumes one or more existing UTXOs as inputs and creates one or more new UTXOs as outputs. The total value of inputs must always equal or exceed the total value of outputs plus transaction fees. This strict accounting ensures that Bitcoin cannot be created from nothing and that every satoshi is accounted for at all times.
Let's walk through a concrete example. Suppose Alice has two UTXOs in her wallet: one worth 0.3 BTC and another worth 0.2 BTC. She wants to send 0.4 BTC to Bob. Her wallet software selects both UTXOs as inputs (totaling 0.5 BTC), creates one output of 0.4 BTC addressed to Bob, and creates a change output of approximately 0.099 BTC back to Alice (the remaining ~0.001 BTC goes to the miner as a fee). The two original UTXOs are permanently destroyed, and two new UTXOs are created — one owned by Bob, one by Alice.
This process happens continuously across the Bitcoin network. Every transaction is a transformation: old UTXOs in, new UTXOs out. The UTXO set — the complete collection of all unspent outputs on the blockchain at any moment — is constantly evolving. Bitcoin nodes maintain this set in memory for fast validation. When a new transaction arrives, nodes check whether the referenced input UTXOs exist and haven't been spent. If they have, the transaction is rejected as an attempted double-spend.
Transaction fees in the UTXO model are implicit rather than explicit. There is no dedicated "fee" output — instead, the fee is simply the difference between total inputs and total outputs. Miners who validate blocks and add them to the blockchain collect these implicit fees as compensation. The size of your transaction in bytes, which depends on the number of UTXOs used as inputs, directly impacts the fee you pay. Using many small UTXOs to fund a transaction creates a larger transaction with higher fees. This is why UTXO consolidation — combining small UTXOs into larger ones during periods of low network fees — is an important wallet management strategy.
